(Brief synopsis. May contain spoilers.)

A duck dreams about a beautiful prince, dancing naked by a lake in a forest. Or is it a girl dreaming about a duck dreaming about the beautiful prince? The girl wakes up and runs to her ballet lesson, late. Except she's not late, she's early. She runs in on the beautiful prince's practice session. She falls, he catches her, sprains his ankle, gets told off for it by his possessive lover^W^W tutor and grounded. The deranged storyteller is watching all this. Come to me, children who like stories! Tee-hee-hee!...

The video contains a subliminal channel; around this point, it causes the viewing equipment to start producing mushroom fumes.
Suggested alternative explanation for this phenomenon: at this point the production team started inhaling mushroom fumes, and possibly many other things.  Although, if it's beautiful, they presumeably kept the artist away from all such noxious substances for the duration?--MikeJeggo

The girl watches the prince (dressed in nothing but his shirt) as he leaps majestically from his third-floor window to rescue a falling canary chick. The storyteller tells the girl who she really is. Ballet ensues. When the viewers wake up from their collective hallucination, the newly-rescued prince is looking interested in something for the first time in the episode. As he asks the girl who she is, the deranged storyteller reminds her that she is really a duck. The duck runs off to the forest to cry.

All of this makes sense. Oh, and the soundtrack is stunning.

MoonShadow has a lot of trouble trying to not think of the characters as being ones from MahoutsukaiTai.

Possibly the only thing we needed to know, to sum up the entire mushroom fume theory: Ballet ensues.  A sentence that should go down in history.

AlexChurchill: This page does capture the feeling very well, yes.  Phrases like "Ballet ensues" need preserving for posterity - and the complete nonsequitur value of "the deranged storyteller reminds her that she is really a duck"... magnificent!
That's not a nonsequitur - it's an important plot point!  - MoonShadow
It certainly seems to me to do a great job of being both  ^.~  --AC
And MoonShadow makes a great point about the Mahou characters... Ahiru (duckling girl) has the precise personality of Sawanoguchi Sae... and Mute, the prince, has the precise looks of Sawanoguchi Sae!
